What's wrong with 17" tyres? There's plenty of muddies in that size range. Do you really need the lift? The tyres have already lifted by 1". What's wrongwith AT tyres? You sure you need muddies? They're more dangerous and noisy on tarmac. What type/brand At's are they? A lift means added problems with drive shafts etc.
Do you realise that lifting 2" doesn't really change ground clearance? The diff is still the lowest point and a lift doesn't change that, only tyres will do that! Your girlfriend won't like climbing up into a lifted hilux. ;) 'nuff said ;)
You still want muddies and 2" lift? :?
Cheers Gipsy :D although I'm sure somebody will challenge that  even Einstein wasn't certain of his theories.

1. its got 265/65/17 tires on it. Why would someone put 17 inch rims on a hilux?
Rim diameter is dendent on front disc/brake caliper size.
You can fit a 16" GU Patrol rim over the larger brake disc sizes but not many other 16" rims fit

Should I change these for 15 or 16 inch? I've got to swap the tires anyway as I need muddies and it currently has all terrains. I think the original owner picked these tires as they were exactly 50mm above the standard size ones (776mm vs 736mm).
Its possible the dealer wacked a wheel and tyre combo on to impress - they can get these for cheap
Save some money, stick with the 17" for now - get your money worth and drive those tyres into the ground.

2. Are there any limitations to tires/rims/suspension that are different from an SR or SR5... legally speaking, like placard says 205 R16C tires. Are there any mods that I should avoid due to it being a workmate?
Early SR5 have larger brake discs and can run slightly larger tyre size. Thats about it.

3. From the photos, does this look like it's been lifted at all? If not, can someone recommend a 2 inch lift that's cheap in Perth. Need to get it fitted as I am not so good with the tools. Also does it look like it needs leveling out to you? I'll never carry more than 300kg on the back.
It might have a lift - easy for you to check the shocks. If they are black they are stock
NEVER "level out" a hilux. It will drive like a pig and will be dangerous when you do carry something in the back
Levelled luxes look like a dog dragging its arse on the ground

4. Is there any way I can go bigger on tires and stay legal? Is that loophole regarding 205R16C tires a thing, technically not having a sidewall profile listed allows for interpretation in size.
NO. Stick with that tyre size. They work well without losing performance or increasing safety risk

5. Which mud tires would you buy? I'm on a budget so cheaper the better, but don't want something super dangerous in the wet.
Its tempting to upgrade without gaining experience with the vehicle as it is first.
Never buy cheap shocks or tyres. Next to your brakes these are the most important components on your rig
Mud tyres suck (SLIDE) on wet roads
Save your hard earned for 12 months and see what it can do. The lux is very capable as it is.
With the $$ saved you could get a locker installed and blow the socks off a lux with big muddies and lift.

Fair enough. If it were me I'd be sticking with a tyre I use 95% of the time and just use the diff locker unless I had the coin to buy a spare set of rims and play tyres to wack on when weekend wheeling.

2" lift is okay of you are doing moderate tracks but it only tales one rut to grenade a CV joint.
Get a proper diff relocation drop kit if you are doing rocky tracks regularly to save those CVs
You will then need a good bash plate to suit the diff drop.. starts getting exy
